Yield Meaning in Trading and Bond Yields
Yield is the yearly return on an investment as a percentage of its price. A bond yield is that return on a bond, it moves opposite to the bond price, and the gap between two countries’ yields helps drive their exchange rate.
Yield is the yearly return on an investment as a percentage of what you pay for it; a bond yield is that return on a bond, and it rises when the bond’s price falls. Forex traders watch government bond yields closely, because money tends to flow toward the currency whose yields are rising fastest.
Yields are where central bank policy shows up in the market every day. The monetary policy lesson explains how rate decisions reach currencies, and this page covers the yield side of that chain.
What is a bond yield?
A bond yield is the annual return a bond pays at its current market price, while the coupon is the fixed interest the bond pays on its face value, set when it is issued. The two match only when the bond trades at face value.
The US Treasury puts it this way on TreasuryDirect: when the yield is above the interest rate, the price is below par; when the yield is below it, the price is above par. Government bonds are quoted by maturity, so traders speak of the 2-year or the 10-year yield.
Why do bond prices and yields move in opposite directions?
The coupon is fixed in money terms, so a lower bond price means the same coupon is a bigger share of what you pay, and the yield rises; a higher price does the opposite. The current yield is the coupon divided by the price.
Take a bond with a face value of $1,000 and an 8% coupon, so it pays $80 a year.
| Price you pay | Calculation | Current yield |
|---|---|---|
| $1,000 (face value) | $80 ÷ $1,000 | 8.00% |
| $950 (price falls) | $80 ÷ $950 | 8.42% |
| $1,050 (price rises) | $80 ÷ $1,050 | 7.62% |
When investors sell bonds, prices drop and yields climb. When they rush into bonds, as on a safe-haven day, prices rise and yields fall.
Why do bond yields move currencies?
Higher yields pay investors more to hold a currency’s bonds, so when one country’s yields rise against another’s, money tends to move toward it and its currency strengthens. Traders track the yield gap, or spread, between two countries rather than either yield alone.
Yields rise when markets expect higher central bank rates, often after a hot CPI print, and fall when they expect cuts. The BIS described how low yen rates made the yen a funding currency for carry trades, which the carry trade lesson explains.
How much does a yield gap move EURUSD?
When US yields rise and euro-area yields stay put, the gap in the dollar’s favour widens, money tends to move toward the dollar, and EURUSD tends to fall. Here is the arithmetic on one such move, with round example yields.
Say the euro-area 10-year yield is 2.60% and the US 10-year is 4.30%. US yields then rise 0.30 points after strong US data. You sold 0.10 lot of EURUSD (10,000 euros) at 1.1000 and close at 1.0940. One pip (0.0001) is worth $1 on 0.10 lot.
| Step | Calculation | Result |
|---|---|---|
| Gap before | 4.30% − 2.60% | 1.70 points |
| Gap after | 4.60% − 2.60% | 2.00 points |
| EURUSD move | 1.1000 − 1.0940 | 0.0060, or 60 pips |
| Result on 0.10 lot | 60 × $1 | $60 |
The pip value calculator gives the pip value for any pair and lot size.
What is the yield curve?
The yield curve plots a government’s bond yields from the shortest maturity to the longest; it normally slopes upward, because lenders want more to tie money up for longer. When short-term yields rise above long-term ones, the curve is called inverted.
The US Treasury publishes the full curve every business day. The 2-year yield reacts most to the next few rate decisions, so it moves fastest on major economic releases.
How do you follow bond yields as an MT5 trader?
Keep the US 2-year and 10-year yields, and your home country’s 10-year, on a watch list next to the pairs you trade, and check the economic calendar for rate decisions and bond auctions. A sharp yield move often comes before the currency reacts.
USDJPY tends to follow US yields closely, and so do many emerging-market pairs. Set price alerts in MetaTrader 5 at key levels so a yield-driven move shows up as it starts.
Frequently asked questions
Is a bond yield the same as an interest rate?
No. The interest rate, or coupon, is fixed when the bond is issued. The yield changes every day with the bond’s market price, and central bank policy rates are a third thing that pushes yields up or down.
What does a rising bond yield mean for a currency?
A rising yield usually means markets expect higher rates or more inflation. If it rises faster than yields abroad, the currency tends to strengthen against those currencies.
What does yield mean outside bonds?
The idea is the same: the yearly income as a share of the price. A share’s dividend yield is its yearly dividend divided by its share price.
